Training Wheels Off, Crash Helmets On

Based on many pronouncements by economic policy makers, reams of articles by the top financial journalists and near continuous discussion on the financial news channels, it appears that the quantitative easing juggernaut that has steamed the high seas of macroeconomics for the last three years is finally pulling into port...supposedly for the last time. According to the dominant narrative, QEI and QEII helped stabilize the economy during the Great Recession and now the Federal Reserve is ready to take the training wheels off. If so, the economy may need a helmet because there is virtually no chance that it can avoid major contractions without central banking support.

In 1931 a financial writer named Garet Garrett wrote the now classic book, "A Bubble That Broke the World." Garrett's contention was that the Great Crash of 1929 was made possible by the Federal Reserve's monetary policy. Eighty years later another Fed-induced crisis is forming which, if allowed to continue, threatens to again break the back of the U.S. economy.

Last week, a number of Fed officials came out in tandem with essentially the same message - the Fed's policy of quantitative easing is likely to end with QE2. It's important to think carefully about the implications of this for the markets. My impression is that investors are still in something of a "momentum" mentality both with respect to the market and the overall economy, and it's not clear that they've pieced out the extent to which this has been reliant on various stimulus measures that are now drawing to a close.

What happens when the USD falters badly in coming years?

As the US enters deflation, and gold rockets up, it’s time to ask what happens when the USD loses its haven status. The leading candidates to compete with the USD are supposedly the Euro and the Yuan.

Well, one thing that will confuse this situation is that the US enters deflation, while China enters inflation. The US has deflationary pressures due to the exploding US fiscal debt and the continuing housing crash, which has not slowed down.
